A simple note on residual income and economic value added
Regarding the subject of advanced management
accounting, provide the formula for residual income and economic value added
and provide a simple calculation example on each of these two financial
measures.
In advanced management accounting, both residual
income (RI) and economic value added (EVA) measure whether a
division or project has earned more than the cost of the capital invested in
it. RI is the broader management-accounting measure, while EVA is a more
specific, after-tax version based on NOPAT and WACC.
1.
Residual Income (RI)
Formula:
Residual Income = Operating Income − (Required Rate of Return
× Invested Capital)
Equivalently:
RI=Operating Income−Capital Charge
where the capital charge is the minimum return
demanded by the company on the division’s assets or investment base.
Simple
example
A division has:
- Operating income: HK$800,000
- Average operating assets / invested capital:
HK$5,000,000
- Company required rate of return: 12%
Capital charge=5,000,000×12%=600,
RI=800,000−600,000=200,000
Interpretation: The
division earned HK$200,000 more than the minimum required return on its
invested capital. A positive RI indicates value creation; a negative RI
indicates that the division failed to earn the required return.
2.
Economic Value Added (EVA)
Formula:
EVA=NOPAT−(WACC × Invested Capital)
where:
NOPAT=Net Operating Profit After Tax
EVA is therefore a form of residual income that
uses after-tax operating profit and the weighted-average cost of capital. It
may also incorporate accounting adjustments to profit and invested capital.
Simple
example
A company has:
- Operating income before tax: HK$1,000,000
- Tax rate: 25%
- WACC: 10%
- Invested capital: HK$6,000,000
Step 1: Calculate NOPAT
NOPAT=1,000,000× (1−0.25)=750,000
Step 2: Calculate capital charge
Capital charge=6,000,000×10%=600,000
Step 3: Calculate EVA
EVA=750,000−600,000=150,000
Interpretation: After
covering the cost of all capital employed, the company created HK$150,000 of
economic value for its capital providers.

RI is often used for internal divisional
performance appraisal, while EVA is commonly presented as a shareholder-value
measure because it explicitly uses after-tax operating profit and the weighted-average
cost of capital.
